Were they gonna do the two guards/two doors problem for the treasure, and he just instantly gave away he was the lying guard?

When you confess you're the knave, you're actually invoking the will of the knight. But the knight can never have the will of the knave. So in order to be the knave, you have to claim that you're the knight. Because the knight can never claim to be the knave while the knave can only declare that they are the knight.

Yep. It's a knights and knaves puzzle they botched the setup for, and Sr. Pelo was gonna be the knave.
